Global Bond Yields Soar, Impacting Canadian Consumers

The surge in global bond yields to levels not seen in decades has brought attention to a once overlooked segment of the financial sector on Wall Street.

For the typical Canadian consumer, this translates to increased costs for certain financial products like mortgages and car loans, but also higher returns on investments such as guaranteed investment certificates (GICs) and money market funds.

Essentially, when an individual purchases a bond, they are essentially loaning money to the issuer for a set period. This could be the government, provinces, municipalities, or a private entity. Investors usually receive interest payments until the bond reaches maturity, at which point they receive the bond’s face value.

So, what exactly is a bond yield? It represents the annual profit an investor makes from holding a bond, expressed as a percentage. After bonds are issued, they can be traded on the open market, leading to fluctuations in their prices. When bond prices decline, yields increase because investors receive the same interest payments for a lower initial investment.

In recent times, the global bond market has been quite stagnant due to central banks worldwide maintaining near-zero interest rates for over a decade post the 2008 financial crisis. However, more investors are now anticipating rate hikes as central banks aim to curb persistent inflation concerns.

When a central bank raises interest rates, newly issued bonds offer higher returns, making existing lower-yielding bonds less attractive.

Rising Inflation Pressures Central Banks

Presently, the bond market is witnessing a significant global sell-off, with yields in countries like the United States, Germany, Japan, and Canada reaching multi-year or multi-decade highs.

Bank of Canada Governor Tiff Macklem remarked, “When there is a substantial market movement, it is typically due to multiple factors at play,” following the central bank’s recent interest rate decision announcement.

Concerns about inflation and escalating government debt are fueling expectations for the Bank of Canada and its international counterparts to raise their benchmark interest rates.

Macklem stated, “Central banks have limited tolerance for higher inflation, prompting the market to anticipate potential interest rate hikes.”

According to the latest data from Statistics Canada, surging gas prices were a primary driver of inflation growth in July. The Bank of Canada noted that global oil prices remain high due to ongoing disruptions in seaborne crude traffic caused by the U.S.-led conflict with Iran. Year-to-date, U.S. benchmark oil prices have surged by nearly 60 percent.
